Holding Company : What Business owners need to know

This article explores the concept of holding companies as a means of structuring a business, examining the advantages and disadvantages of this business structure and how it can impact overall business operations and decisions.

Definition

A holding company, also known as a parent company, owns the majority of stock or shares in other companies, typically referred to as subsidiaries, to exercise control over them. Unlike the average company that engages in business activities, the primary function is to own, manage and/or oversee the operations of its subsidiaries. It can own subsidiaries that are either all in the same industry or diversify their holdings across various markets.

Relevant Legislation

The Corporations Act 2001 provides company directors and owners with the relevant guidelines relating to financial disclosure, director responsibilities, and other elements of corporate governance.

The Income Tax Assessment Act 1997 is also useful in that Australian holding companies must comply with the specific tax laws for its own and its subsidiaries’ income.

Types of Holding Companies

Pure: This type exists simply to own shares in its subsidiaries and does not engage in any direct control of business activities.

Mixed: In addition to owning shares in its subsidiaries, this type can also be involved in business operations.

Operating: This is the most active structure type where the holding company manages the subsidiaries’ operational activities, in addition to owning them.

Well Known Businesses that operate as Holding Companies

Many large corporations around the world operate as holding companies, often with subsidiaries in multiple industries or countries. Some well-known examples include:

  1. Alphabet Inc.: The parent company of Google, Alphabet Inc. is structured as a holding company to manage its various business ventures, including Google, Waymo, and Verily.
  2. PepsiCo: The parent company of well-known brands such as Pepsi, Mountain Dew, and Tropicana, PepsiCo operates within a holding company structure to manage its diverse food and beverage operations.

Legal Requirements

  1. Registering the company with the Australian Securities and Investments Commission (ASIC): The creation of a holding company requires that the company is registered, also known as incorporated, with ASIC .
  2. Applying for an Australian Business Number (ABN): An ABN will need to be obtained from ASIC to fulfil the relevant tax and legal requirements.
  3. Creating they company’s constitution: This document is required to outline all rules for the holding company to abide by, including it’s authority, decision making, board meetings, voting rights, and its shareholders’ rights. This document is referred to as a company constitution. If this is not created the replaceable rules from the Corporations Act 2001 (Cth) will automatically apply. For further information, see our article on company’s constitutions.

Advantages

Legal Risk and Liability Protection: The holding company is generally protected from the financial risks and liabilities of its subsidiaries. Should a subsidiary be subjected to legal action, the holding company’s assets are typically shielded from any of the liabilities of any subsidiary, as long as the subsidiaries are properly structured and managed as separate legal entities.

Centralised Management: The structure allows for centralised control over the group of companies and businesses it governs, making it more efficient to implement policies, streamline decision-making, and allocate resources efficiently. Overall, this would likely lead to better corporate governance and operational processes for the subsidiaries.

Access to Capital: Improved access to capital raising for subsidiaries by issuing equity or taking on debt at the parent level, which can then be distributed across the subsidiaries as needed. This structure can make it easier to fund operations or pursue new investment opportunities while leveraging the assets of the entire group.

Diversification: Holding companies are able to expand their portfolio by acquiring businesses in different industries, which can result in market influence in more than one market and synergies for the subsidiaries in different markets. This diversification can provide new opportunities for further growth and expansion. Additionally, if one subsidiary struggles, there are others that can stabilise the parent company’s overall portfolio.

Disadvantages

Complexity: The initial setting up and ongoing maintenance can be demanding. Administrative requirements, including compliance with government regulations, accounting, tax filings, and reporting, can be burdensome. Managing a diverse and complex portfolio of companies also involves significant management skills and effort and may distract from the holding company’s key competence or area of specialisation.

Loss of Direct Control: While a holding company provides control over its subsidiaries, it can also limit direct influence over business operations. The parent company’s involvement in the subsidiaries’ operations may be limited, and if the subsidiaries’ management is ineffective, the holding company may find it challenging to implement change.

Potential Tax Disadvantages: In particular jurisdictions, holding companies may be subjected to higher tax rates, especially when it comes to capital gains tax on divested assets or income from subsidiary operations as a whole. WhatWAccounting and tax compliance also becomes more complex and expensive.

Key Takeaways for Business
